Upkeep
 

If your upkeep excedes your income and your treasury goes to zero, do you lose the units that you can't afford? If so, does this happen immediately and how does the game determine which units to eliminate?

Not all at once.

I believe it's morale based and I think commanders don't desert.

Even under Utterdark or some such you'll have troops around for quite awhile. You'll lose some every turn and won't be able to recruit unless you alchemize.
